My fob is 1.25x2.5 inches. Is there a smaller Faraday bag? This one looks awfully big.

Fob still works even when in the bag in the correct pocket. It should not work, correct?

According to the directions, fob should not work when it is in the gold pocket. I forgot I had the fob in the gold pocket and my car would not start. Hope that helps.

If I want to lock the fob in the car and take my Manuel part of the key with me. Will the door be able to lock since the bag blocks the signal?

I am not sure if it depends upon the vehicle you are driving. I know when my fob is in the bag, I cannot lock the doors. It totally seems to block any communication with the vehicle. My own vehicle will not lock when the fob is left in the car, but while I have never tried it, I suspect if I leave the bag with the fob in the car, the doors will lock since it cannot detect that the fob is in the car. Hope this helps.

Can I hide the key in the bag in the car, incase I lose my key, use keypad to get in then use hidden key in bag hidden in the car?

Yes. This should work because the key won't function inside the bag. I tried to use it inside the bag as a test and it doesn't function. If you leave it in the car in the bag, better hide it well, because if someone did get in (you forgot to lock car), then they would have all they needed if they found the bag.
